Should You Get Out of Tower Semiconductor Before Next Quarter?

There's no foolproof way to know the future for Tower Semiconductor (Nasdaq: TSEM  ) or any other company. However, certain clues may help you see potential stumbles before they happen -- and before your stock craters as a result. Rest assured: Even if you're not monitoring these metrics, short-sellers are.

A cloudy crystal ball
In this series, we use accounts receivable and days sales outstanding to judge a company's current health and future prospects. It's an important step in separating the pretenders from the market's best stocks. Alone, AR -- the amount of money owed the company -- and DSO -- the number of days' worth of sales owed to the company -- don't tell you much. However, by considering the trends in AR and DSO, you can sometimes get a window onto the future.

Sometimes, problems with AR or DSO simply indicate a change in the business (like an acquisition), or lax collections. However, AR that grows more quickly than revenue, or ballooning DSO, can also suggest a desperate company that's trying to boost sales by giving its customers overly generous payment terms. Alternately, it can indicate that the company sprinted to book a load of sales at the end of the quarter, like used-car dealers on the 29th of the month. (Sometimes, companies do both.)

Why might an upstanding firm like Tower Semiconductor do this? For the same reason any other company might: to make the numbers. Investors don't like revenue shortfalls, and employees don't like reporting them to their superiors.

Is Tower Semiconductor sending any potential warning signs? Take a look at the chart below, which plots revenue growth against AR growth, and DSO:

The standard way to calculate DSO uses average accounts receivable. I prefer to look at end-of-quarter receivables, but I've plotted both above.

Watching the trends
When that red line (AR growth) crosses above the green line (revenue growth), I know I need to consult the filings. Similarly, a spike in the blue bars (DSO) indicates a trend worth worrying about. As another reality check, it's reasonable to consider what a normal DSO figure might look like in this space.

Differences in business models can generate variations in DSO, so don't consider this the final word -- just a way to add some context to the numbers. But let's get back to our original question: Will Tower Semiconductor miss its numbers in the next quarter or two?

Investors should watch the top line carefully during the next quarter or two. For the last fully reported fiscal quarter, Tower Semiconductor's year-over-year revenue grew 11.2%, and its AR grew 54.4%. That's a yellow flag. End-of-quarter DSO increased 38.9% over the prior-year quarter. It was up 18.6% versus the prior quarter. That demands a good explanation. Still, I'm no fortuneteller, and these are just numbers. Investors putting their money on the line always need to dig into the filings for the root causes and draw their own conclusions.

What now?
I use this kind of analysis to figure out which investments I need to watch more closely as I hunt the market's best returns. However, some investors actively seek out companies on the wrong side of AR trends in order to sell them short, profiting when they eventually fall. Which way would you play this one? " I am missing any referrence to the fact that Tower dropped down by more then 50% from 12 months top. The period where TSEM was under 1 $ is back however one can not ignore the change in management, upperline, number of customers, capital structure etc etc. also, there are 2-3 analysts who put a tag price of 3-4 USD fort he stock. someone is missing big time...either the market who is evaluating Tower very low ( allthough part of the drop can be attributed to the market fall during the last 4-5 weeks ) or the analysts who rank Tower 2 or 3 times the price it was before the fall ( 1.2-1.4 USD ). can someone do a REAL analysis of this company, market, chances, management, products / solutions, and much more rather then just throwing guesses and questions to the open air. that would be highly appreciated. explaining the dissonance between last 2 years of business and financial imrpovment and current stock price. is it justified ? what are the reasons for it ? what do you believe is happening based on facts, company releases / interviews etc.

    Tower has now completed an acquisition and bought a Fab from Micron at a very favorable price. Micron has taken a 6% equity position in the company and allowed Tower to double it's production capacity by 100% for only $40 million in cash.

    It has also opened up the Japanese market to Tower who has done very little business there. The guidance going forward is for Tower to increase it's sales based on it's triple digit design wins every quarter in 2010. It takes 18 months to 2 years to move from a design win to production. Now with a new fab in place a larger skilled work force Tower is in a position to to take advantage of it's position of all it's success in 2010.

    The price movement of the the company seems out of touch with the news coming from the company. It has cash on hand that almost equals the value of the company. A forward PE of 2 and growing sales and profits as well as an ever growing client base of 1st tier companies.
